3 Variable vs. Fixed Costs Variable a cost that varies with the level of output. Fixed - a cost that is constant no matter what the output is

4 Can I borrow your car? Gastonia to Concord Mills is 60 miles roundtrip. Car gets 30 miles/gallon 2 gallons x $2.20 = $4.40 Other Variable Costs Oil Change ($30/3000 miles) =.01 per mile Repairs ($400/10000 miles) =.04 per mile.05 x 60 miles = $3.00

6 Operating Costs (variable) Cost of goods or services that are used up in one production cycle Seed, fertilizer, fuel, wages, rent, repairs, feed, veterinary, etc.

7 Fixed Costs Costs of goods that last more than one production cycle Machinery Equipment Breeding livestock Land Buildings Capital Assets

8 Non-capital (fixed costs) Depreciation: loss in value due to wearout or obsolescence Interest on investment: cost of a loan or opportunity cost on your own capital Insurance: casualty, theft, etc. Taxes: property (on some items) Some repairs for buildings

9 Straight Line Depreciation Straight line depreciation relies on the concept of useful life, the number of years a piece of equipment is expected to perform its function. This time period is usually set at 10 to 20 years for farm equipment; while many pieces of farm machinery may be used longer, standard useful life values bring consistency to budget calculations. (Purchase price Salvage Value) / Years of Useful Life For example: a farm purchases a small used tractor for $20,000 to use for vegetable production. The tractor s useful life is estimated at 15 years, and its salvage value at the end of that time will be $5,000. What is the annual fixed cost of that tractor? ($20,000 Purchase Price - $5,000 Salvage Value) /15 years = $1,000 annual fixed cost

10 Per Unit Depreciation Assigning a depreciation value on a per hour or per unit basis $20,000 new tractor- $5000 salvage value at the end of 15 years = $15,000 $1000 per year depreciation Assume you are going to put 500 hours on the tractor each year $1000 per year / 500 hours per year = $2/ hour of use Assuming you are going to put 200 hours each year then $1000 per year / 200 hours = $5/ hour

12 Setting up a Budget Enterprise budget: An estimate of the revenues and costs for the production of a certain product Revenue: The cash income received from an enterprise. Variable/ operating costs-costs that are directly tied to the operation of a farm enterprise. Feed, seed, fertilizer, animal health costs, hired labor and fuel are common farm operating costs.
