Background and Rationale: In the Asia and Pacific region, the water and agriculture sectors are identified as being most sensitive to climate change, with water serving as the principal medium through which climate change is manifested. In the People s Republic of China (PRC), the Government considers the rural and agriculture development as its top priority in the country s development agenda. In the mean time, the Government also realized the importance to improve the resilience in this sector and is actively implementing sound land and water resource management programs. In line with the Government s development strategy, ADB has initiated projects focusing on enhancing the efficiency and sustainability of resource use in dryland agriculture and ecosystem management. The PRC has been one of the biggest emitters of green house gas (GHG) in the world. Land conversion and degradation induced from improper agriculture activities contributes about 20% of GHG emissions in the country while agriculture is the major vulnerable sector to the climate change in the meantime. There is a great need to promote climate-smart agriculture practices and adaptation options with mitigation synergies. The ADB is implementing the Ningxia Integrated Ecosystem and Agricultural Development Project. The project aims to improve environmental management to rehabilitate the ecosystems and increase rural incomes in the Yinchuan Plains area. The project has identified agricultural sub-sectors in which agri-enterprise development can contribute to enhanced environmental sustainability while providing employment and poverty alleviation opportunities for over a million rural inhabitants. In this typical dryland agriculture area, management of water resources is a critical concern. Inflow from the Yellow River has been decreasing in recent years, and quotas on agricultural water use have been applied. Agricultural practices (especially fertilizer use) are a major cause of surface and ground water pollution. Agricultural practices that increase water use efficiency and decrease environmental impacts are urgently needed. The proposed subproject builds on lessons that successful poverty reduction links the poor to economic growth centers, commercial value-adding enterprises and associated off-farm employment opportunities. ADB recently suggested that interventions to improve the productivity of land and other natural resources through irrigation and better management of water would impact significantly on the poor. The proposed subproject will develop methods for supporting deployment of climate-smart agricultural practices through calculating carbon benefits from these climate-smart practices. The calculation will enable the project financiers or managers to assess the project impacts more effectively and scientifically, in addition to the traditional indicators. This will support the project implementing agencies with strong incentives (even this not guaranteed but very promising in the context of the country's agenda) to adopt improved practices. Further, the well-established accounting methods will be developed into methodologies to support carbon trading under various trading schemes, such as clean development mechanism (CDM) and voluntary carbon trading systems. The PRC has played a very active role in CDM project development in the past decade, particularly in

2 energy sector and fugitive emissions. However, the number of CDM projects registered successfully has been extremely limited in agriculture including forestry sector due to high processing costs and complicated procedures. In addition, uncertainties of Kyoto Protocol towards 2012 dim development of CDM projects. In this regard, voluntary trading schemes provide a promising platform for carbon credits trading, which the government encourages in the PRC. In the PRC, there have been successful cases of voluntary carbon standard (VCS) type of projects in agriculture sector, supported by bilateral development agencies. One is supported by FAO in Qinghai province, in which a VCS carbon finance project has been developed. The trading of VCR from improved grassland and pastureland management practices has been confirmed with the Danone Group. The other one is supported by AFD, which is developing the carbon project eligible for volunteer trading for carbon credits from bamboo management in Sichuan and Yunnan Provinces. TNC is helping in this development. The other one TNC supported is sustainable forestry development in Sichuan. Again the project was developed based on VCS and the Novartis already confirmed its purchase of the credits to be produced from the project. The Global Environment Facility (GEF) is also developing a web-based toolbox to justify the carbon benefits of land management projects involving GEF cofinancing. In addition, the PRC government is also preparing its policies and programs to encouraging volunteer carbon trading in this sector. ADB has supported Beijing Environment Exchange to develop green financing services, including the development of voluntary carbon trade platform in the PRC for agriculture and forestry projects. The proposed study will link with that initiative by developing the methods required for agriculture sector stakeholders in Ningxia to develop and supply carbon assets from improved agricultural practices. In doing so, the project will draw on other experiences with agricultural carbon finance in China, such as projects under development in China s grassland regions and in other dryland agricultural settings. RETA 6422 aims to support more integrative approaches to environmentally sustainable economic development through environmental mainstreaming within ADB s operations, thereby sustaining and restoring the environment on which poor people depend. In the formulation of RETA 6422 a need was identified to move upstream of sector-by-sector efforts and to take a more comprehensive, integrative perspective on promoting environmentally sustainable economic development. This project will demonstrate the means for achieving this by developing a methodology that will support adoption of environmentally sustainable agricultural practices. Focusing on improvements in water use efficiency and sustainable land management with carbon benefits, this methodology will have huge potential for application in other ADB regions where water resources and sustainable land management are also focal issues. The ADB s Country Partnership Strategy ( ) for the PRC emphasizes inclusive growth through balanced development and environmental sustainability. There will be increased focus on ecosystem conservation and increased investment in natural resources management, agriculture, and rural development. The proposed project supports ADB s strategic priorities and will showcase viable models of sustainable rural development through increase farmer s access to green financing in the sense of climate change mitigation and adaptation. 2. Objectives: The objective of the proposed subproject is to establish a methodology to calculate the carbon benefits from improved land and water resource management practices in dryland agriculture. The calculation will enable the project financiers or managers to assess the project impacts more effectively and scientifically, in addition to the traditional indicators. Development of these methods will enable poor farmers linked to agribusinesses in dryland areas to obtain financial support for implementing improved land and water management practices that also support sustainable economic development. The methods will be developed through a pilot initiative in Ningxia, PRC. This accounting will additionally support the development of a carbon finance project. The carbon benefits, if traded or delivered, can further enhance the land users and/or planners' motivation to take the improved practices. Moreover, the model the subproject is going to create will show great incentives of other project agencies to do more climate-smart activities. Development of carbon finance projects based on these methods will enable thousands of farmers in the pilot region to access carbon finance. The methods will also be made available to adapt to other dryland farming areas in ADB s focal regions. In this pilot, thousands of farmers are linked into agri-business value chains through the Ningxia State Farm

3 Group (NSFG). The NSFG will participate together with technical experts in outlining the design of a carbon finance project to promote adoption of drip irrigation in its viticulture business. Smallholder farmers will be involved in design of institutional mechanisms for adoption and monitoring of the adoption of technologies. Farmers will benefit financially through increased incomes from expanded viticulture operations, reduced fertilizer and water input costs. Environmental benefits will include reduced water consumption, reduced agricultural pollution of surface and ground water supplies, and improvements in the sustainability of land use. 3. Impact and Outcome: The impact of the proposed subproject will be improved land and water resource management and increased climate change resilience of dryland agriculture. The methods developed in this project will enable NSFG to register a carbon finance project and obtain financial support in exchange for carbon credits. This will provide an economic incentive for deployment and continued use of water- and fertilizer-saving technologies. Deployment of these technologies in NSFG s viticulture business on an area of 15,000 ha will have the following benefits: (i) (ii) (iii) (iv) (v) reduced water use by 40% (saving > 50 million m 3 of water per year); reduced energy consumption in irrigation (saving an estimated 12 million kwh per year) reduced pollution from nitrogen fertilizers (reducing N fertilizer use by ca. 25,000 t per year) reduced surface and ground water pollution from agri-chemical use (not quantified yet) reduced GHG emissions by around 50,000 tco 2e per year over 30 years. Estimated at a conservative value of $8/tCO 2e (voluntary carbon credits in PRC are currently selling at $14, and the value is expected to rise), this will generate an annual average revenue of $400,000 for producer enterprises, improving financial sustainability and enabling deployment of environmentally sustainable management practices. Viticulture is one of the most profitable enterprises in the region, so expansion of environmentally friendly viticulture practices will support sustainable livelihoods for thousands of farmers. The pilot is in a typical dryland irrigated agriculture area. The methods developed will be applicable in many other dryland irrigated agriculture areas in the PRC and other regions (e.g. Central and West Asia). 4. Expected Outputs: The activity will produce: (i) (ii) (iii) Output 1: A draft methodology prepared for accounting for GHG emission reductions from adoption of improved land and water management practices in viticulture; Output 2: A Project Idea Note (PIN) developed outlining a feasible carbon finance project based on adoption of improved land and water management practices in viticulture in Ningxia, and a Project Design Document (PDD) for potential registration in VCS; Output 3: A set of standard training materials disseminated on improved land and water resource management technologies and methodologies to calculate carbon benefits. 5. Scope of Work/Description of Proposed Approaches: The general concept proposed is to develop a methodology based on application of GHG process models, so that the costs of monitoring and measuring GHG can be minimized during project implementation. The use of models also extends the applicability of the methodology to regions and locations where the existing basis of scientific measurements is limited. Successful development of a methodology based on this approach will require proof of concept in the preparation phase by validation of a suitable GHG process model based on limited measurements, and design of a pilot project in order to ensure that data requirements specified in the methodology can be met in practice. These tasks are organized around two outputs: (i) a draft methodology and (ii) a PIN describing a feasible carbon finance project based on application of the methodology. Output 1: Draft methodology: Preparation for drafting a methodology will require an analysis of eligibility of the project type for different carbon standards and the specific requirements of methodologies for each targeted carbon standard, and an analytical review of existing related methodologies (e.g. open field N fertilizer reduction methodologies approved by various N American standards). Based on the comparative analysis of various carbon standards, the proposed subproject will develop a methodology targeting for volunteer carbon standard. Drafting the methodology itself will require that a pilot project is designed, so that detailed aspects of the

4 methodology, such as data requirements, can be tested in a practical situation to demonstrate proof of concept. The designed pilot particularly regarding the improved water and land management will be implemented under the ongoing ADB Loan2436 Ningxia Integrated Ecosystem and Agriculture Development Project. There will be interactions between tasks contributing to Output 1 and Output 2. Output 2 Develop a PIN and PDD: This will be done through activities to define baselines, sinks and sources, and estimation of emission reductions in the with-project scenario using a GHG process model. Field data will be collected to validate the model. Net emission reductions will also be defined through analysis of additionality, permanence and leakage. Economic, project financial and institutional analysis will determine the economic feasibility of the resulting project. Social impact assessment will assess potential impacts on vulnerable groups (e.g. poorer farmers, women, ethnic minorities). The PIN will be the major working basis of the development of the full PDD, validation of the methodology and the PDD following completion of this pilot project by the project proponent (e.g. NSFG). Output3: Disseminate and Training: Based on the development of methodologies and PIN, the project team will develop a set of training materials to disseminate the identified technologies for improved land and water resource management and methodologies to calculate carbon benefits. The training materials will improve farmer s and land-users understanding of benefits from sustainable land and water resource management approaches. The improved understanding will promote application of these good management practices regarding the potential economic returns from trading the benefits (i.e. carbon). The methodologies developed will also be shared with local project staff as well as potential project proponents from other regions, particularly where ADB agriculture projects are being developed and/or implemented. These training will be able to improve project staff s capacity and knowledge to prepare for development of potential carbon-trading projects. The improved climate-smart interventions will significantly increase climate credits of ADB-financed projects. Subsequently, the sustainable project impacts will be consolidated. These activities will be completed through consultants to be recruited individually and local stakeholders, in particular the Ningxia State Farm Group (NSFG). NSFG is the biggest project implementation agency for the ongoing ADB Loan 2436-PRC: Ningxia Integrated Ecosystem and Agricultural Development Project. The NSFG has strong institutional capacity of coordinating local farmers. The NSFG also has sufficient financial and technical capacity to support the field survey and testing activities. NSFG will work with the consultants to collect local baseline data and to design project activities in line with locally relevant viticulture and agri-business development practices. Social, economic and environmental impacts will be assessed through surveys involving farmers linked to the agri-business, and with particular attention to potential impacts on poorer groups, women and ethnic minorities (where relevant). Evaluation and Information Dissemination: The results of the activity will be evaluated through a stakeholder workshop involving the main stakeholders in Ningxia, in particular the NSFG, local government agencies and farmer representatives. The evaluation will focus on the demand of stakeholders to pursue development of the project into a registered carbon finance project, which is taken to indicate the economic viability, social and institutional appropriateness and overall utility of the approach to the relevant stakeholders. The interest of these stakeholders to have the methodology validated will

6 be assessed. The draft methodology and a summary of the project design as outlined in the PIN will be circulated among relevant ADB departments and regional offices, and through ADB supported platforms such as the Water and Climate Change Knowledge Hub, the information networks of CACILM and other programs. This will enable ADB staff and other stakeholders to understand the potential and requirements for accessing carbon markets to support sustainable water and land management practices. 8. Sustainability (in case of Pilot Intervention): The pilot project will promote improved water and land management practices in favor of improving climate mitigation and adaptation capacity of the local agriculture sector. Based on the implementation of the good practices, the proposed subproject will produce a methodology and high quality PIN outlining the design of a feasible carbon finance project. If project assumptions are met (notably, the assumption that the additional economic incentive from carbon finance is attractive to agri-businesses and farmers), then the NSFG and other stakeholders will secure sources of finance to cover the development and validation of the full project design document and validation of the methodology. A carbon finance project would be registered for a minimum of 20 years, and provide regular sources of financial incentive to support adoption of improved water and land management practices over this period. The proposed pilot intervention will build up knowledge and capacity of land planners and users to adopt improved land and water management practices. With assistance of consultants to be engaged under the proposed subproject, local capacity for developing projects potential for carbon trading will be materialized. The improved capacity will further support and concrete project impacts and outcomes from ongoing and coming ADB-financed projects in the region. The good practices showcased through the pilot are expected to be replicated extensively in the region. In addition, the pilot will be able to show benefits from improved land and water management practices for projects in other regions and by other fund sources. 9. Scope of Replication/Use in ADB Operations and DMCs: The pilot project will develop a methodology for accounting for GHG emission reductions from improved irrigation and land management. A pilot project based on application of drip irrigation in viticulture will be used to ground truth the methodology and its requirements. The methodology itself will not be specific to viticulture, but will be generally applicable in dryland agricultural areas where improvements in irrigation and fertilization efficiency are significant issues. In the PR China, ADB is supporting several sustainable agriculture, water management and land use projects in dryland areas; in the Central and Western Asia region, irrigated agriculture dominates the agricultural sector, and the water-energy nexus is central to ADB s approach. This region is also targeted by ADB for support in participating in and benefiting from carbon trade and carbon finance.

Cost Estimate and Disbursement Schedule The total cost of the proposed subproject is estimated at $250,000, of which $180,000 will be financed by ADB through RETA 6422: Mainstream Environment for Poverty Reduction. The project methodology is strongly people focused and aimed at building knowledge and capacity leading to effective and equitable models for carbon trading program design. Consequently a high proportion of effort is directed towards participatory processes associated with research, education, planning and evaluation. These activities are human resource intensive but do not require significant investment in materials or consumables. Hence, the proposed proportion of expenditure on consultants will be required to achieve the target objectives and outcomes. Two person-months international and 10 person-months domestic consultant inputs are required for developing methodologies and project information note. The consultants will play a critical role in designing field investigation measures, establishing baseline assessment, advising key elements of methodologies and project identification note, and preparing training materials for good field practices. With the consultant assistance, the project will be able to build knowledge and capacity of local project entities to explore more opportunities of sustainable financing salutations for improve land and water resources management. The interventions require special knowledge and expertise from consultant. Also the training activities will require significant input from consultants.
