Gas Target Model Electricity and Gas Interactions Workshop Keelin O Brien 3 rd July 2014

Madrid Forum Observations Review of work on revision of GTM noted Welcomed considerations of closer coordination between electricity and gas markets Recognised current difficult economics but also the essential role of flexible generation in backing up renewable generation Welcomed work done by Eurelectric, ACER in ensuring long term business case for gas-fired power plants

CEER 2011 Vision Regulators see a competitive European gas market as a combination of entry exit zones with virtual hubs The development of competition should be based on the development of liquid hubs across Europe at which gas can be traded Market integration should be served by efficient use of infrastructures allowing market players to freely ship gas between areas and respond to price signals The Target model has to allow for sufficient and efficient levels of infrastructure investment

Gas Target Model Enabling Functioning Wholesale Markets Entry Exit model Market-based balancing Creation of larger market areas Connecting Functioning Wholesale Markets Market based allocation of capacity Availability of short term capacity Ensuring Secure Supply and Investments Incremental Capacity

Market Changes Demand Changes in Supply Flexibility role Resulting in significant changes in gas market characteristics New challenges Consequences

European Gas Market Uncertainties of Gas Demand Demand influenced by price in Global market & relative to other fuels Declining use due to energy efficiency & renewables Gas use heavily influenced by RES sector Large potential Gas for Transport And supply Increasing imports but concentration of sources Difficult environment for Gas storage markets Potentially New Sources : Biogas; Shale gas; Power to gas

Other Strategic Issues Gas in EU Energy Mix: EU Commission confirmed significant role Available, natural fit for renewables and sustainable Infrastructure Pan European approach Customers New Technology will encourage participation Role of DSO on-line switching / Information / Smart grids

Gas For Electricity Generation Back-up Gas fired plants seen as major source of flexibility Implications on gas and electricity systems being felt across EU Proportion of wind in Spain could vary from 1% to 64% per day Generators are struggling lower hours running Adequate remuneration Capacity Payments? No further subsidies for mature renewable technologies

GTM2 Development Major focus and commitment remains: Implementation of the 3rd Energy Package; and Development and implementation of Framework Guidelines and Network Codes Vision Energy Regulation A bridge to 2025 provides overarching strategy on key factors, identification of challenges and possible responses Major stakeholder involvement including consultations and workshops and input from advisory panel from industry

Evaluation Action Plan 1 Objectives Every European final customer has the right to access a functioning wholesale market (based on 3 rd Package provision) Further consideration of accessible and functioning 2 Assessing status quo EU gas markets assessed against GTM1 criteria OTC trade database (showing limited EU wide access to liquidity and therefore limited ability to hedge retail portfolios) Other available studies (eg EFET, entry-exit) Where do we get with NC implementation? GTM2 criteria GTM1 criteria Criteria from WECOM study and ACER questionnaire (quantitative)+efet hub design What additional criteria are required? Evidence base? Define minimum requirements Not feasible for hub to meet objective by itself Feasible for hub to meet objective by itself 3 Market integration: tools to deepen liquidity Full merger Market coupling Trading region Always available capacity Market enhancement: Improving hub design and governance Products Legal status and oversight

Wholesale market functioning iteria for functioning markets GTM1 criteria preliminary results of Frontier analysis Criteria Churn rate Volume of gas traded relative to physical volume Market zone size Consumption of gas by consumers within a market zone Number of supply sources We interpret this to be the number of countries imports are originating from HHI (Herfindahl Hirschman Index) Measure of concentration amongst suppliers based on energy measured by firm RSI (Residual Supply Index) Share of consumption which can be met without largest supplier based on supply capability, ie capacity (again on firm level) Target 8 20 bcm (215 TWh) 3 2, %

Overall GTM1 criteria results Market Analysis Criteria Number Zone size of Member State Churn Rate [TWh/year] sources HHI RSI Austria % Belgium % Bulgaria % Croatia % Czech Republic % Denmark % Estonia % Finland % France % Germany % Greece % Hungary % Ireland % Italy % Latvia % Lithuania % Luxembourg % Netherlands % Poland % Portugal % Romania % Slovakia % Slovenia % Spain % Sweden % United Kingdom % GTM1 target < 2, % Only UK meets all GTM1 criteria, NL & BE close Hub liquidity an issue in DE, IT, FR, ES French market separated into too many zones Italy very dependent on two large sources DE only barely meets HHI and RSI targets may not meet them if demand picks up again Eastern European gas markets usually meet none or only one or two out of 5 criteria Source: Frontier Economics

Conclusion on functioning of markets Summary Conclusions Large western European gas markets Central and Eastern Europe Except But Pluralism But Many Most UK and NL, liquidity below target churn rate and uncertainty regarding further evolution of liquidity liquidity may be accessible in neighbouring market zones of supply sources, owing to LNG, and diverse market structure with imports from multiple firms and production by multiple firms (where applicable) dependence on large suppliers may increase again should gas demand pick up consumers (in largest markets) already benefit from wholesale gas competition gas markets do not have transparent hub trading Probably too small to develop into competitive wholesale markets, based on CEER criteria Often high concentration on the supply side Potential competition in some Central European member states But often heavy reliance on largest supplier,ie Gazprom Lack of competition in smaller member states should not be ignored

KEMA Entry Exit Study KEMA study show only 8 countries will be able to have a liquid hub Virtual Trading Zone established between Czech Republic, Slovakia and Austria with separate balancing zones in each country Portugal and Spain have a Virtual Interconnection point Irish market is basically integrated with the GB market already It seems uncertain whether a merger will lead to any tangible benefits It may be more beneficial to consider other less rigorous alternatives for promoting integration

Bridge 2025 Statements A more targeted approach could be more efficient than adding another layer of one-size-fits all intervention at EU level Hybrid merged gas trading zones where the geographic area in which balancing occurs is different from the virtual trading hub Capacity products that provide financial certainty for accessing neighbouring trading hubs which have functioning forward markets Differences in nomination periods between gas and electricity can result in greater exposure to imbalance charges if gas-fired generator changes output at short notice In some gas networks reinforcement may be required to permit the fast response required by flexible electricity generators, including improved access to storage and linepack

The Emerging GTM2 All gas customers have the right to benefit from a well functioning, deep and liquid wholesale gas market (passing this through to the retail markets) Each market / MS to ensure this, through Enhancing market functioning; improving hub liquidity, enhanced hub design, possible EU harmonisation or Market integration: Trading region Zone merger Market coupling For market integration ACER will develop pros and cons, in line with market characteristics, recommendations for implementation process

Next Steps September / October 2014: finalisation of GTM update Taking into account also the responses to the Energy regulation: Bridge to 2025 public consultation Based on stakeholder comments and final discussions with the advisory panel on GTM
